As the recent scandals prove, corruption is all around us.

A silent nod, a signature on a file, promises of a plot of land, spectrum being doled out for cash, bribing bank and insurance company officials to get loans....the list is endless.

The less known fact about corruption is that a lot of it emanates from the financial services industry. After all, money is the raw material and the end product of a financial transaction.

And money is the root of all evil.

As you know, till August 1, 2009 entry loads were a common feature of mutual funds. Every rupee that you invested in the mutual funds (except for a few types of schemes), led to an upfront payout of 1% to 3% (and upto 6% in some cases) to your distributor, broker, or to your friendly neighbourhood bank.

So, if you were investing Rs. 1 lac in mutual funds, you could have ended up paying Rs. 6,000 in commissions to your bank or distributor. Only Rs 94,000 actually made it on your behalf into the stock market.

And this is not it. There were trail commissions. So, if you continued to be invested in a particular fund then, after completion of every year, the distributor would earn another 0.5% to 1% of trail commissions on the current value of your investment. So, assume that in one year the Rs. 1 lac grew up to Rs. 1.1 lac, then the trail commission on this amount could be upto Rs. 1,100. And this comes in every year.

Add the required zeros based on your past investments and you will be able to figure out the commissions that have been paid out.

There is nothing wrong with earning commissions - we all need revenues to pay for our costs. But, with many distribution channels on a commission-earning spree, the interests of the investors were compromised. How do you know whether your distributor recommended a fund for you because it was good for you - or recommended a fund because the fund house was willing to pay high commissions on the sale of that fund? Yes, dear investor, the commissions being paid out by mutual funds to distributors probably led to situations where the distributors actually served the interest of the mutual fund house instead of the investor.

The era of the investor being taken for granted and in the wake of making huge commission amounts, mis-selling, and active and expensive churning became an order of the day.

This caught the regulator’s attention. On August 1, 2009 SEBI killed the concept of the "entry load". The regulator wanted the distributor, bank, broker to be paid by the investor directly. When you buy a share of say, ACC, in the stock market, your broker charges you a separate and known commission for the purchase of that share. ACC does not pay the broker any extra money for suggesting that you buy their share. Your cost of the transaction is known and transparent. But, when you bought a unit of a mutual fund, you had no idea of all the money (and cars, free holidays, and suit lengths) changing hands. SEBI wants the distributors to collect their commissions directly from the investors - this will allow every investor to judge whether the advice and service they receive from the distributor is worth the money they have paid as commissions.

As you can imagine, there was huge uproar in the mutual fund industry protesting SEBI’s push for greater transparency and accountability. The free gravy train was threatened of being de-railed. Many distributors, lured by higher commissions from ULIPs stopped selling lower commission mutual funds and are still busy lobbying for the removal of the entry-load ban. They plant stories in the press about how the mutual funds are still reeling under the effect of this action.

However, mutual funds have innovatively come out with ways to compensate the distributor, broker and banker to get business for them.

Even though entry loads have been banned by SEBI, mutual fund houses still pay a upfront commission to your distributors, banker, broker. This can typically range from 0.25% to 1% and more in some cases depending upon the total business being brought to the mutual fund.

And the trail commissions still continue.

So, as an investor, you do not know the exact amount that has been given out to your distributor, broker or bank. The doubt still remains: is your distributor selling you a mutual fund based on what is good for you - or what is good for his commission structure?

WHAT IS THE PURPOSE OF THESE COMMISSIONS?

The question here is not the money. More important is the question of whether you got the appropriate service or advice against the same.

Some distributors provide just basic investment advice and transactions for the commissions that accrues to them.
Some other distributors, charge an extra fee for the investments. Typically, 0.5% to 1% over and above what the mutual fund is already paying.

Payment from you for the Transaction Service*0.5% per annum of your assets with us
Less:Payments received from Mutual Funds as commissions
TotalNet money to be received from you, or if the commissions we received are more that what was due from you, then we "owe" you some services.

You can now take any service from PersonalFN (online research or personalized planning) against the excess commission earnings that we have had from your transactions.

How this works?

For example, if you have purchased Rs 5 lacs of mutual funds from PersonalFN, we believe we should be paid 0.5% per annum as our fee. This translates to Rs 2,500. However, if we have earned Rs. 2,800 as commissions from you in any financial year, this means that we "owe" you Rs 300.

Dear Mr. Bhat,

Good day!

I keep wondering, why most people talk about Commission and how exactly the MF industry works to the common investor time and again!

First of all, Mutual Fund is the lowest charged product as far as financial instruments are concerned, and it is highly transparent in nature.

I have never seen any business, how it exactly works and how much it earns and how they are better than their peer group, where the commission as well the charges are very high.

We keep affected by the ever changing regulations, on top of it our same fraternity bad mouth like this.

Some believe that they are God's Gift to Man Kind and position themselves that they are only clean and others are not. We don't have the control over how the regulator or AMC should behave, but we have very much control over how we conduct our business in an ethical way.
They are claiming to their investors that they are not charging anything but at the same time they pocket whatever the commissions they forgo by using their so called "PERSONAL OR PROFESSIONAL DEDICATED SERVICE".

Today, you have plenty of free services available across all the medium, so one need to not spend anything for MF research.

Year back, I was invited to attend the Personal Finance seminar conducted by Personal FM and they were trying to sell their so called Dedicated Services through IFA network but fortunately it failed miserably, now they have adopted this route i believe.

Subsequently, I visited their Chennai office and find out how their recommendations are, and to my surprise they told me that they will not advise any fund from Reliance for their own reason. Reliance Growth Fund is supposed to be the best fund (TOP 5) across the world for 15 years and it is still number 1 fund in India, how can you ignore that fund and the fund house. You are again biased on your own way.

We should fight for this, otherwise distributor/advisor can write whatever they want (to survive) in their blogs or in their website, which nobody controls.

This is crass commercialism and opportunism together. Their opening words says "pay us, but don't bribe us", But Personal FN seem to be doing exactly that. They are certainly BRIBING THE INVESTOR to lure them. To justify their brazen action, they are slandering the entire Financial Services Distribution Community. They seem to have forgotten for a moment that they are also a part of the same Profession.

I only hope AMFI and SEBI will look into this more seriously and take some real action

Let me begin with a disclaimer, I am not completely aware of the details of the Personal FN proposition other than what has been mentioned in the write up .However, prima facie, I dont see anything wrong in the proposition and above all nothing for IFAs or any distributor to get worried about. On a broader level there are 3 parameters to measure financial advisors :


Advisory
Pricing
Service quality

These arent in any particular order though.In my humble opinion , the general assumption that the investor/client will flock towards the advisor with lowest pricing is a flawed one. I hope you guys get the drift on this one.

I am sure all of you would agree, quality of advisory is something all serious investors value the most and whilst there is too much talk on 'transparency in pricing' , I dont see much discussion on 'Transparency in advisory'. So like Mr. Padmanaban has pointed out there is allegedly certain degree of lack of 'transparency of advisory' in Personal FN's proposition. But i disagree with him that we as a group should fight with them or raise these issues. I think advisors should focus their energies towards improving their 'quality of advisory ' and overall offering, rather than worry about these issues. Market will always have all kinds of players and lest we forget it is a free market (and a regulated one) out there and moreover there is enough pie for all us to share.

Yes Mr. Bhat,

The so called people may take so many different route to Grab & cheat the investor with so many wordings.

If they are so genuine then why they are trying to sell, so called personal Financial Solution It may be for them only ( to loot money ).

Let them write to the AMC for not to give any Brokerage their ARN. Let them collect the Fee from their Investors.

we do our job based on our own conscious for our Investors.

Hi,

Mr.Padmanabhan had indeed echoed our thoughts and clearly spelt out the limitations that every IFA has faced after the so called amendments..

In a difficult scenario like this where we can't force the clients to pay for the service, these kind of activities do not auger well for the M.F.industry at large.

Besides they always charge on the net assets of the client portfolio on % basis even though they may not push the products in a particular year in case of worst market scenario. This is an assured income for them where as we IFA's have to stuggle to keep the clients within our fold let alone the redemptions they would go for ....

It's still a pathetic situation and need to over come this and instill confidence in customers..

Hi all,

I think they are just trying to be transparent in their brokerage that they will be receiving from the AMCs, so whats the harm in that as SEBI has already asked to disclose commission to the investors.

Also how many of us really do share the brokerage structure with the investors, i don't think most of you really do. so if some one is taking initiative to start with this transparency, then we should not criticize them.

I don't think they are trying to lure investors, but if you read the note carefully, then it says that we will only charge fee from you and what ever commission is received from the AMC, we will pay back in terms of services. I don't think this should really matter to one who is offering a genuine and quality service to the investors.

Also what Mr. B. Padmanaban wrote about PersonalFN that they are being biased and not recommending schemes from Reliance MF, I have checked their latest recommendation list and it has some funds from Reliance and Reliance Growth is one of them. I think Mr. B. Padmanaban has not updated himself before posting his comment.

I cheer and support PersonalFN for initiating with such a service.
